How it works

Compound interest means you earn interest on both your original deposit and on the interest already earned. Over time, this creates a snowball effect that accelerates growth.

The compounding frequency determines how often interest is calculated and added to your balance. Monthly compounding (12 times a year) produces slightly more than annual compounding because interest starts earning interest sooner.

The formula used adjusts for both the compounding frequency and any monthly contributions you add. Each year's breakdown shows how much came from contributions versus interest.

Formula

A = P × (1 + r/n)^(nt) + PMT × [((1 + r/n)^(nt) − 1) / (r/n)]

A = final amount. P = principal (starting amount). r = annual interest rate (decimal). n = compounding frequency per year. t = years. PMT = monthly contribution (if any).

Example: Saving $5,000 over 10 years

A $5,000 initial deposit with an annual rate of 6%, compounded monthly, with $100 added each month for 10 years.

Result: Final balance: $25,819.13. Total contributions: $17,000. Interest earned: $8,819.13.

Assumptions

  • The interest rate stays constant over the entire period. Real investment returns vary year to year.
  • Monthly contributions are made at the beginning of each month.
  • This is a before-tax calculation. Interest income and investment gains may be taxable depending on your situation.
  • No fees or charges are deducted. Savings accounts, mutual funds, and investments often have fees that reduce the effective return.
